Terra and Luna

The mint-and-burn rule kept honoring a one-dollar nominal conversion even after that conversion ceased to preserve real value.

Stability through an endogenous asset

TerraUSD sought to maintain one dollar through conversion with LUNA rather than a reserve of external dollars. When UST traded below a dollar, holders could redeem it for one dollar’s nominal value of newly minted LUNA. The mechanism assumed that the market could absorb the resulting supply and that confidence would return.

The rule survived its meaning

In May 2022, redemptions expanded LUNA supply at extraordinary speed while its price collapsed. The protocol could continue producing the nominal one-dollar side of the equation by issuing ever more units. Yet receiving a rapidly falling asset was no longer equivalent to receiving a redeemable dollar. Formal fulfillment and economic fulfillment split apart.

Earlier exits and later exits were not equal

A stabilizing mechanism can work for the first seller by transferring pressure to the remaining holders. Once everyone sees that dynamic, the escape itself accelerates collapse. The displayed peg compressed timing: identical token balances carried very different possibilities depending on when a holder could act and what liquidity remained.

An internal ruler cannot guarantee an external value

Algorithmic design was not meaningless; it described exactly how claims would be transformed. The failure came from asking an endogenous asset to certify the external value of the system that created it. A closed loop can be internally exact while losing the world to which its unit refers.
